Accounts Receivable Financing Solutions For Businesses

Factoring is a financial transaction whereby a business sells it accounts receivable to a third party at a discount in exchange for immediate business finance. Initially it was a considered a method for desperate business but nowadays it has become one of the mainstream sources for raising finances. If a business needs to raise finances for its business without taking a bank loan, it can do that through invoice factoring.

Factoring involves three parties, the one who sells the receivables, the debtor and the factor, the factor being the ones who buys the receivables. Receivables are normally considered as financial assets to a business that is why it can be used to raise finances by selling them to a factor at a discount. The factor gives the seller money then he will now own the receivables which he or she will now collect to recover the money and of course the discount. In this transaction it is critical that the seller should never collect the payments from the debtor any more.

This process does not consider a firms credit worthiness making it a good source of raising money for a business especially for a business, which may not be credit worthy to a bank, since all that a company requires is its accounts receivables. The other benefit with this process of raising money is that a business does not need to use a security just the accounts receivables.

Factoring is an immediate method of raising money, it takes a very short time to raise the money, no long vetting procedure required to get the money. As a result of this, asset based finance helps a firm to improve its cash flow process by providing a continuous source of money through its accounts receivables.

There are also companies, who fail banks criteria of getting money through loans either because they are still small, or they do not have enough security to give to the bank or their capital base is not big enough. These companies can use factoring to raise money to improve their capital base or to cover all other financial obligation to enable them qualify for the bank loan for further business expansion.

The risk that the debtors may fail to pay for what they owe is also transferred to the factor that is normally more experienced in collection and therefore can do better. Also the obligation of getting money from the debtors is also transferred to the debtor, which is good to the business as it reduces its exposure, which may result from failure of the debtors to honor their obligations.

Factoring does not tie a company down, as there are no long-term contracts done, there are no long term, resources involved. The business gets its money and is free to concentrate on its other obligations without worrying of the implication resulting from the source of money unlike a bank loan.

In conclusion, invoice factoring is a good source of financing especially for companies, which are in periods of rapid growth and may need cash immediately so as not to miss on opportunities for expanding their businesses. Or if they need to improve the balance sheet position or improve their credit rating, so that they can raise more money through the bank for more expansion.
